Match the Setup to the Market, Then Size It

    18 min readUpdated

Learn which playbook to use based on current market conditions: trend, range, or volatility.

    Goal

Develop a market-condition-based playbook selection framework so you always know which setup applies to the current environment.

    Mistake This Prevents

Trying to trade a breakout in a ranging market (wrong playbook for the condition), or using a pullback strategy in a low-volatility range where EMA pullbacks don't produce enough R:R.

Every trade must begin with market condition identification, not setup searching. Identify the condition first, then select the appropriate playbook. Trending markets suit trend-following pullback strategies. Ranging markets suit boundary trades at support. Compression suits breakout strategies. Reversal zones suit divergence setups. When conditions are unclear or mixed, the correct answer is to stand aside.

    Core Concepts

    Market Condition Identification

Condition 1: Trending (Bull or Bear) Indicators: HH/HL or LH/LL structure, ADX > 25, price trending away from 20 EMA Best playbooks: Pullback to EMA (Playbook 1), Support Bounce (Playbook 2) Avoid: Divergence reversal (counter-trend), Range Compression (wrong phase)

Condition 2: Ranging Indicators: No clear HH/HL or LH/LL, price oscillating between defined S and R Best playbooks: Support Bounce (at range support), Resistance Breakout (when range resolves) Avoid: EMA Pullback (EMA will cross price repeatedly in chop), Divergence (too frequent in ranges)

Condition 3: Pre-Breakout (Compression) Indicators: BB Width < 20th percentile, volume contracting, converging trendlines Best playbook: Range Compression Breakout (Playbook 4) Avoid: All other setups until the compression resolves

Condition 4: Reversal Zone Indicators: Price at HTF S/R extreme, RSI divergence forming, volume declining Best playbook: Divergence Reversal (Playbook 5) Avoid: Trend-following setups (EMA pullback contradicts the reversal thesis)

    Playbook Selection Decision Tree

    1. Is market in a clear trend? → Yes: Use Playbook 1 or 2
    2. Is market ranging? → Yes: Use Playbook 2 at support or wait for Playbook 3
    3. Is volatility compressing? → Yes: Use Playbook 4
    4. Is price at an extreme level with RSI divergence? → Yes: Use Playbook 5

The "No-Trade" Condition When none of the four conditions is clearly present, and the market is in transition between phases, no active playbook applies. Stand aside.

Primary Causes of Trading Losses43%WrongPlaybook25%Risk TooLarge18%No StopLoss14%FOMOEntryUsing the wrong playbook for the market condition is the #1 cause of losses
Analysis of trading losses reveals that using the wrong playbook for the current market condition accounts for the largest share of losses, more than poor risk sizing, missing stops, or FOMO entries combined. An EMA pullback strategy in a ranging market, or a support bounce strategy during trending conditions, will consistently produce losing trades regardless of execution quality. Condition identification comes first.

    Real Example Decision

    BTC, January 15, 2024:

    • Structure: HH/HL intact (trending)
    • BB Width: Not compressed
    • Price: Not at extreme level
    • No divergence Decision: Trending market → Use Playbook 1 (EMA Pullback). Wait for the next pullback to the 20 EMA before entering.

    Checklist

    • Identify market condition before looking for any setup
    • Match the condition to the correct playbook
    • If no condition is clearly present: stand aside

    Common Mistakes

    • Looking for your favourite setup regardless of market condition
    • Changing condition classification every few hours (use daily chart for condition, not hourly)
    • Forcing a trade because you "have to do something"

    Key takeaways

    What to remember

    1. Match your playbook to the market condition, because using the wrong playbook for the condition is a primary cause of losses.
    2. Trending → Playbook 1 or 2. Ranging → Playbook 2 at support. Compressing → Playbook 4. Reversal zone → Playbook 5.
    3. When no condition is clearly present, stand aside, because there is no valid playbook.
    4. Classify market condition using the daily chart, not intraday timeframes.
